I have a Japanese elm indoor bonsai which is placed on a south facing windowsill. But it has started losing leaves but fresh ones grow back. The soil is damp every morning.
Is there a problem with this or should I just leave the tree as it is?

Chinese not Japanese Elms will not survive for long inside. That is the problem. Get it outside.

Japanese elm is zelkova serata. Chinese elm is ulmus parvifolia. Quite similar species but different genus. Due to the dutch elm disease basically all chinese elms are labled wrongly as Zelkovas. In any case, there are no place in China or Japan that have a climate similar to living room conditions year round. Hence they are not adapted to living room conditions. That is conditions lethal to most trees. Yes, some specied needs protection from very cold temperatures in winter. But in summer, all species and all genus should be outdoors.

I’ve been advised to place my Japanese elm bonsai tree outside and not in. Therefore how do I protect it from the rain as in the U.K. the weather can change from rain to bright sunshine in an instant.

There is no need to protect from rain, it is normal for trees to get wet when it rains. As long as the soil is free draining it will be fine.
